The http server settings for hotmail has been problematic in windows live mail 2012. I too get the same error as you do. I have no problems with the same settings on a windows xp system with an older version of windows live mail. On my windows 7 computer with mail 2012, I use the pop settings. It is not prefect. It doesn't download any mail that is junk mail. They just don't exist. The only way I can deal with my junk folder is to go to hotmail website or use outlook 2010 to empty my junk folder of the emails that don't appear in windows live mail.
