First I would compare the CD key [hopefully orinted in the CD label/box] with the key in the registry.

Use this tool to read the key from registry:

Magic Jelly Bean

I doubt the product key was hacked. Is she indeed running a valid license? If so, she can go to Microsoft's website and make sure she has activated her version of XP.

Microsoft keeps track of the Product Keys used when you install XP, not directly - they can't tie one to a specific person or computer - but indirectly.
What somtimes happens is someone, or many someones, has/have been found to have used the same key fraudulantly, Microsoft now has that info, and Microsoft now considers anyone using that Product Key as using it fraudulantly.
That happened to a friend of mine.
If your friend has a legitimate XP CD, she will be able to do as my friend did.
She can contact Microsoft and tell them her problem, and if she has what is necessary to prove her XP CD is legitimate (e.g. the proper validation sticker, or a bill of sale with the Product Key printed on it, etc.), Microsoft will assign her another Product Key she can use.

Remove WGA and uncheck Automatic updates. If you don't then WGA will be reinstalled with the next batch of updates.
