Red X on Active Desktop & IE crash

I have a Win ME (Many Errors??) machine that when Active Desktop is enabled, any JPG or GIF used as background will result in a white background with a red 'X' (Web won't display picture). Any BMP pics will display (with Active Desktop disabled). - Have upgraded IE from 5.5 to 6.8 - In options made sure "Display graphics" check box enabled. Unsure what to do next.
Don't know if this is causing it or has any correlation, but, if you double click on IE, you get "IE has caused an <unknown> error" and will die.
If you connect to the Internet and go to My Computer, type an address (After all it is IE), it will work fine??
