upgrade to win2000 or xp pro?

The best way is to boot the machine with a bootable cd and os will itself ask for partition size and than format and install os. Go for it

Before you do either, make sure you run the hardware/software compaibility test to find out what might not work. Try PC Pitstop for XP and the Microsoft site for Win2K Pro. Make sure you get the necessary drivers for hardware. If there's any piece of hardware that won't pass the upgrade spec .. either upgrade it or remove it. Some of the most notorious problem hardware is older WinModems (Ambient HAM, Rockwell Chipset, etc.). Any devices that require that the BIOS Plug & Play option be turned off should be viewed with suspicion. Sometimes these are older sound cards (SoundBlaster compatibles which require that the IRQ be set to a non-standard one and can't share IRQ's).
Write down all your current IRQ settings being used in Win98.
