If you are running Terminal Server in Application mode, should the application that will be used be installed on the TS server, or running on a completely different server?

Typically it will be running on the TS. It doesn't have to be, especially if you use another thin client software such as Citrix.
Usually though, it runs on the same server. It also depends on the application. No all apps are terminal server aware and would not support running across to another server.
