Host file won't work

My host file doesn't work. It has no .txt extension and is in the proper directory. I was told to change the sequence so that the localhost is the first call made rather than to the proxy server. But, Win2000 won't let me put 127.0.0.1 in the field and says that IP is reserved for Loopback errors. Which of course is what I'm trying to do in the first place....Anybody else have this problem?
