Please tell me whether we can install Solaris 8 on Ultra 5 machine? further which installation we should use? (64 bit or 32 bit)

absolutely. You may install any version of solaris 8 or even solaris 9 (a free download from sun.com).

I am running sol8 2/02 on my U5

I suggest installing Sol as a 64-bit to take advantage of the Sparc architecture.
