outlook 2007 can't open this file hyperlink

I have Outlook 2007 (MS Office 2007) installed on Windows 7 Pro and every time I click on a url hyperlink in an email in Outlook 2007 (although the email hyperlinks work perfectly fine), it says it can't open the file, the message saying "Windows cannot open this file" appears and I have to manually select the program (-> IE8) that I want to open the file (URL) with. It will chop off the tail of the url as the file name that it can't access, i.e. "papers/" in "http://www.abc.com/papers/", so the entire error message looks like:

"Windows cannot open this file:
File: papers/"

How can this be fixed? Strangely this is not a problem on my other machines. The default browser is correctly set to IE8. I've tried some suggested fix, but didn't work.

The error message says "......can't open this file" Is this a URL to a file location or a web site?

Either way, a website url, or a file, they don't work.
