Do you have ICS setup on the Host PC? (PC1)
It needs to be. ICS is (Internet Connection Sharing). If you need to setup ICS on the Host machine then you need to reboot the HOST when done. The Host machine will need to be "ON" for the client machine (PC2) to access the internet.
Is DHCP turned "off" on the router?
It needs to be.
Then reboot the problem PC and see if you can connect.

You need to turn DHCP "off" on the router.

And here is a tutorial on how to setup ICS.

That tutorial didn't help since it didnt give any advice on what to do if the modem doesnt have a Ethernet port. Mine is USB only so I can't plug it into the router. Will I need to buy a new modem and if I do, how much do they usualy go for?

No you do not have to buy a new modem. That is one of the uses of ICS. For people who don't have a standard modem. I used to have a USB modem plugged into one of my PC's and I had to set up ICS on the HOST PC to be able to share the internet with the rest of the PC's on my network. I was on a satelite dish internet connection. I had three PC's networked this way. I suggest you reread the turorial carefully. That is the same tutorial I used to set my ICS up with.
I will break it down for you in simple terms but I still suggest you revisit that tutorial. The HOST PC is the one with the usb modem attached to it. Now make sure you have an internet connection on that PC. Now plug an ethernet cable from that PC into one of the numbered ports on the back of your router. Make sure you have DHCP turned off on the router. The reason for this is because once you have ICS setup on the HOST PC it will provide the DHCP service for your network. If it is still running on your router then it will interfere and you will not be able to network. Make sure the router is connected to the HOST via an ethernet cable and the router is powered "on". Now open "My network Places" on the Host PC and run the network setup wizard by selecting to "setup a home or small office network. Now tell the wizard that this PC connects directly to the internet. Enable file sharing. Finish the wizard and reboot. Now on the client PC. Connect it to one of the numbered ports on the router via ethernet cable. Or if it connects wirelessly then that's fine also. Just image a wire going to the router. Make sure the client can see the router on your network and can "find/connect" to it.
Now open "My Network Places" and choose to setup a home or small office network and tell the wizard that this PC connects to the internet through another device/gateway on your network. Enable file sharing. Finish the wizard. Reboot the client PC.
You should now be able to connect to the internet from the client PC and the HOST PC. Thus sharing your internet connection with the both of them.

Good Luck
Hope this helps.
