Test the hard drive with the manufacturer's diagnostic software. The links are here:

You will need to use the DOS version of the diagnostic software so that you can make a bootable CD with it. Then boot your faulty PC from that CD and the drive testing program will open.

If the test shows that you hard drive has failed or has errors that can't be repaired, you will have to fit a new hard drive.

Yep, phil22 has a good point. There's no reason WinXP wouldn't install with 256MB of RAM (even as low as 64MB, it should at least install---it just would be unbearably slow). Likely some other hardware is to blame, and the HDD is quite possibly the culprit.

Are you sure that your motherboard/BIOS is compatible with the higher density 1GB RAM module?
Did you see if the RAM is on the tested compatibility list for your board/system?
Did you try setting your memory manually in your BIOS?

You have to be a little bit crazy to keep you from going insane.
