You need to know how to format a drive. An internal drive sits inside your case and is mounted. An external drive plugs in through USB, Firewire, serial, or parallel. You can carry it around with you and plug in into other computers and use whatever data's on it. I'm not sure if you can run your OS off an external drive because I'm not sure if the drivers are loaded at startup. You would have to do some looking around in your BIOS and maybe call the manufacturer of your computer.
